{"id":157120,"date":"2023-08-21T14:28:08","date_gmt":"2023-08-21T20:28:08","guid":{"rendered":"https:\/\/www.biggerpockets.com\/blog\/?p=157120"},"modified":"2024-02-28T07:54:56","modified_gmt":"2024-02-28T14:54:56","slug":"home-builders-are-maxed-out-and-the-shortage-keeps-getting-worse","status":"publish","type":"post","link":"https:\/\/www.biggerpockets.com\/blog\/home-builders-are-maxed-out-and-the-shortage-keeps-getting-worse","title":{"rendered":"Homebuilders Are Maxed Out\u2014And the Shortage is Only Getting Worse"},"content":{"rendered":"\n<p><span data-preserver-spaces=\"true\">The key issue in the U.S. housing market is that there simply aren\u2019t enough homes to keep up with the number of new households forming.<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">According to the most recent estimates from Freddie Mac (from the fourth quarter of 2020), there\u2019s a shortage of\u00a0<\/span><a class=\"editor-rtfLink\" href=\"https:\/\/www.freddiemac.com\/research\/insight\/20210507-housing-supply\" target=\"_blank\" rel=\"noopener\"><span data-preserver-spaces=\"true\">3.8 million housing units<\/span><\/a><span data-preserver-spaces=\"true\">, both for rent and for sale, in the U.S. Home prices are also at <a href=\"https:\/\/www.biggerpockets.com\/blog\/home-prices-reached-record-highs-again-these-markets-are-growing-the-most\" target=\"_blank\" rel=\"noreferrer noopener\">record highs<\/a>, and rising mortgage rates have made buying more expensive.<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">This means those who do want to buy are faced with competition from&nbsp;<\/span><a class=\"editor-rtfLink\" href=\"https:\/\/www.biggerpockets.com\/blog\/boomers-are-carrying-the-housing-market\" target=\"_blank\" rel=\"noopener\"><span data-preserver-spaces=\"true\">cash buyers and baby boomers<\/span><\/a><span data-preserver-spaces=\"true\">, who are helping to keep the market moving. This has created new construction opportunities, with<\/span><a class=\"editor-rtfLink\" href=\"https:\/\/www.census.gov\/construction\/nrs\/pdf\/newressales.pdf\" target=\"_blank\" rel=\"noopener\"><span data-preserver-spaces=\"true\">&nbsp;new housing sales up 23.8%<\/span><\/a><span data-preserver-spaces=\"true\">&nbsp;from a year ago, while existing-home sales have fallen nearly&nbsp;<\/span><a class=\"editor-rtfLink\" href=\"https:\/\/www.nar.realtor\/newsroom\/existing-home-sales-retreated-3-3-in-june-monthly-median-sales-price-reached-second-highest-amount\" target=\"_blank\" rel=\"noopener\"><span data-preserver-spaces=\"true\">19% year over year<\/span><\/a><span data-preserver-spaces=\"true\">.<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">But it seems like homebuilders can\u2019t keep up either.&nbsp;<\/span><\/p>\n\n\n\n<h2 class=\"wp-block-heading\"><span data-preserver-spaces=\"true\">Lack of Inventory, Rising Interest Rates Squeezing the Market&nbsp;<\/span><\/h2>\n\n\n\n<p><span data-preserver-spaces=\"true\">The median home price hit $416,100 in the second quarter of 2023, according to&nbsp;<\/span><a class=\"editor-rtfLink\" href=\"https:\/\/fred.stlouisfed.org\/series\/MSPUS\" target=\"_blank\" rel=\"noopener\"><span data-preserver-spaces=\"true\">Federal Reserve data<\/span><\/a><span data-preserver-spaces=\"true\">. Shelter inflation accounted for nearly 90% of the&nbsp;<\/span><a class=\"editor-rtfLink\" href=\"https:\/\/www.bls.gov\/news.release\/cpi.nr0.htm\" target=\"_blank\" rel=\"noopener\"><span data-preserver-spaces=\"true\">rise in inflation<\/span><\/a><span data-preserver-spaces=\"true\">&nbsp;in July, while mortgage rates have neared&nbsp;<\/span><a class=\"editor-rtfLink\" href=\"https:\/\/www.freddiemac.com\/pmms\/\" target=\"_blank\" rel=\"noopener\"><span data-preserver-spaces=\"true\">7%<\/span><\/a><span data-preserver-spaces=\"true\">. This has reduced home purchasing power, increasing the strain on housing affordability.<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">\u201cDeclining customer traffic is a reminder of the larger challenge that shelter inflation is up 7.7% from a year ago and accounted for a striking 90% of the July Consumer Price Index reading of 3.2%,\u201d said National Association of Home Builders chief economist Robert Dietz.<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">Nearly two-thirds of current homeowners have interest rates below 4%, creating a lock-in effect. In other words, homeowners have no incentive to sell their homes.&nbsp;<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">The combined effect of rising interest rates and lack of existing homes has created a large demand for new construction, Sheryl Palmer, chairman and CEO of national homebuilder Taylor Morrison, said on a&nbsp;<\/span><a class=\"editor-rtfLink\" href=\"https:\/\/seekingalpha.com\/article\/4620074-taylor-morrison-home-corporation-tmhc-q2-2023-earnings-call-transcript\" target=\"_blank\" rel=\"noopener\"><span data-preserver-spaces=\"true\">recent earnings call<\/span><\/a><span data-preserver-spaces=\"true\">.&nbsp;&nbsp;<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">\u201cThis has driven meaningful share gains for new construction, with the percentage of new home listings more than doubling from long-term norms to over 30% of the market,\u201d she said. Research from the firm has indicated that buyers prefer new homes, while \u201cunderlying demographic strength\u201d has supported this demand despite concerns about rising housing costs, she added.<\/span><\/p>\n\n\n\n<h2 class=\"wp-block-heading\"><span data-preserver-spaces=\"true\">Homebuilders Are Struggling to Keep Up with Demand<\/span><\/h2>\n\n\n\n<p><span data-preserver-spaces=\"true\">Despite this demand for new homes and increased sales, homebuilding construction appears to be cooling after a surprise surge in May. Housing starts, which measure new home construction, were at a seasonally adjusted annual rate of 1.45 million in July, compared to a revised estimate of 1.39 million in June, according to data from the&nbsp;<\/span><a class=\"editor-rtfLink\" href=\"https:\/\/www.census.gov\/construction\/nrc\/current\/index.html\" target=\"_blank\" rel=\"noopener\"><span data-preserver-spaces=\"true\">Census Bureau<\/span><\/a><span data-preserver-spaces=\"true\">.<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">Meanwhile, building permits are down 13% year over year, while housing completions slipped 5.4% compared to a year ago.<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">While low inventory has boosted interest in new homes, it seems builders are worried that rising interest rates could dampen consumer demand. Builder confidence also retreated in August due to a rise in mortgage rates and high housing inflation, according to the&nbsp;<\/span><a class=\"editor-rtfLink\" href=\"https:\/\/www.nahb.org\/news-and-economics\/press-releases\/2023\/08\/builder-confidence-falls-on-rising-mortgage-rates\" target=\"_blank\" rel=\"noopener\"><span data-preserver-spaces=\"true\">National Association of Home Builders<\/span><\/a><span data-preserver-spaces=\"true\">.<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">Coupled with high construction costs, lack of construction workers, and ongoing supply shortages, builders are concerned that it could remain difficult to meet demand, said NAHB Chairman and homebuilder Alicia Huey.<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">\u201cWhile this latest confidence reading is a reminder that housing affordability is an ongoing challenge, demand for new construction continues to be supported by a lack of resale inventory, as many homeowners elect to stay put because they are locked in at a low mortgage rate,\u201d she said.&nbsp;<\/span><\/p>\n\n\n\n<h2 class=\"wp-block-heading\"><span data-preserver-spaces=\"true\">So What Does This Mean Long Term?&nbsp;<\/span><\/h2>\n\n\n\n<p><span data-preserver-spaces=\"true\">While new construction has helped with the limited housing supply, it hasn\u2019t yet closed the gap, as homebuilders are nearing max capacity. And others aren\u2019t sure if the housing gap will close soon, especially in areas with strict&nbsp;<\/span><a class=\"editor-rtfLink\" href=\"https:\/\/www.biggerpockets.com\/blog\/minneapolis-tamed-inflation-by-changing-zoning-laws\" target=\"_blank\" rel=\"noopener\"><span data-preserver-spaces=\"true\">zoning laws<\/span><\/a><span data-preserver-spaces=\"true\">.<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">\u201cThe best way to bring housing inflation down and ease the housing affordability crisis is to enact policies at all levels of government that will allow builders to construct more homes to address a nationwide shortfall of approximately 1.5 million housing units,\u2019 said Dietz.<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">New construction tends to be cyclical, following the trends of the broader market. Whether demand for new homes keeps up with their current pace depends on the overall economy.<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">While there\u2019s no way to know exactly how the market will fare, the data so far suggests that interest rates will continue to increase slightly, ultimately increasing housing prices as well, especially if the Federal Reserve keeps raising rates. Still, some economists predict that inflation will ease in the coming months as the sharp increase in shelter inflation steadies in line with other inflation data.<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">\u201cAdmittedly, though, there are still risks of reinflation down the line, from rising oil and gas prices and elevated wage growth relative to productivity gains. This risk is especially true if the economy is able to avoid a recession in the coming quarters,\u201d&nbsp;<\/span><a class=\"editor-rtfLink\" href=\"https:\/\/www.fanniemae.com\/research-and-insights\/forecast\/inflation-measures-remain-cool-second-consecutive-month\" target=\"_blank\" rel=\"noopener\"><span data-preserver-spaces=\"true\">said Nathaniel Drake<\/span><\/a><span data-preserver-spaces=\"true\">, economic analyst at Fannie Mae, in a press release regarding inflation numbers.<\/span><\/p>\n\n\n\n<h2 class=\"wp-block-heading\"><span data-preserver-spaces=\"true\">The Bottom Line&nbsp;<\/span><\/h2>\n\n\n\n<p><span data-preserver-spaces=\"true\">More construction will be needed if the U.S. wants to solve its housing problems. And if mortgage rates don\u2019t fall soon, homebuilding could be the only thing that helps prices fall over the long term.
