{"id":158806,"date":"2023-09-25T14:52:00","date_gmt":"2023-09-25T20:52:00","guid":{"rendered":"https:\/\/www.biggerpockets.com\/blog\/?p=158806"},"modified":"2024-02-29T17:45:53","modified_gmt":"2024-03-01T00:45:53","slug":"construction-prices-are-making-brrrr-and-the-home-depot-unprofitable","status":"publish","type":"post","link":"https:\/\/www.biggerpockets.com\/blog\/construction-prices-are-making-brrrr-and-the-home-depot-unprofitable","title":{"rendered":"Construction Prices are Making BRRRR Investments (and The Home Depot) Deeply Unprofitable"},"content":{"rendered":"\n<p><span data-preserver-spaces=\"true\">It\u2019s not just you: The cost of construction\u2014be it on rehabs or new builds\u2014has gone through the proverbial roof.&nbsp;<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">Early in my career, I was consistently making the same mistake that just about every new real estate investor (and many seasoned ones) makes: budgeting too little for rehab. Then, after I had finally got that (mostly) under control, material and labor costs started skyrocketing faster than I was keeping pace, and once again, I had to reorient my construction budgets.&nbsp;<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">And this time around, it\u2019s not like the&nbsp;<\/span><a class=\"editor-rtfLink\" href=\"https:\/\/www.biggerpockets.com\/blog\/why-are-lumber-prices-so-high\" target=\"_blank\" rel=\"noopener\"><span data-preserver-spaces=\"true\">spike in lumber costs<\/span><\/a><span data-preserver-spaces=\"true\">&nbsp;during the middle of 2021. This rise is across the board (pun sort of intended).<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">Further, it\u2019s much worse than inflation has been in general. Inflation, at least according to the CPI, peaked at&nbsp;<\/span><a class=\"editor-rtfLink\" href=\"https:\/\/tradingeconomics.com\/united-states\/inflation-cpi\" target=\"_blank\" rel=\"noopener\"><span data-preserver-spaces=\"true\">9.1%<\/span><\/a><span data-preserver-spaces=\"true\">&nbsp;in June 2022 and is back down to 3.7% as of August 2023. Unfortunately for us in real estate, construction-related expenses have gone up much more than that.<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">According to\u00a0<\/span><a class=\"editor-rtfLink\" href=\"https:\/\/edzarenski.com\/2022\/12\/20\/construction-inflation-2023\/\" target=\"_blank\" rel=\"noopener\"><span data-preserver-spaces=\"true\">Ed Zarenski<\/span><\/a><span data-preserver-spaces=\"true\">, the Final Demand PPI, which \u201crepresents contractors\u2019 bid price to client [and] includes labor, material, equipment, overhead, and profit,\u201d increased an astronomical 19.9% on nonresidential buildings in 2022.<\/span><\/p>\n\n\n\n<figure class=\"wp-block-image size-full\"><img loading=\"lazy\" decoding=\"async\" width=\"979\" height=\"403\" src=\"https:\/\/www.biggerpockets.com\/blog\/wp-content\/uploads\/2023\/09\/image1-5.jpg\" alt=\"\" class=\"wp-image-158809\" title=\"\" srcset=\"https:\/\/www.biggerpockets.com\/blog\/wp-content\/uploads\/2023\/09\/image1-5.jpg 979w, https:\/\/www.biggerpockets.com\/blog\/wp-content\/uploads\/2023\/09\/image1-5-300x123.jpg 300w, https:\/\/www.biggerpockets.com\/blog\/wp-content\/uploads\/2023\/09\/image1-5-768x316.jpg 768w\" sizes=\"auto, (max-width: 979px) 100vw, 979px\" \/><figcaption class=\"wp-element-caption\"><a class=\"editor-rtfLink\" href=\"https:\/\/edzarenski.com\/2022\/12\/20\/construction-inflation-2023\/\" target=\"_blank\" rel=\"noopener\"><em><span data-preserver-spaces=\"true\">Construction Analytics<\/span><\/em><\/a><\/figcaption><\/figure>\n\n\n\n<p><span data-preserver-spaces=\"true\">For residential buildings, it was 16.1% in 2022. Both have trended down since then, but overall, prices are much higher than they were in 2021 despite the shocks in the supply of lumber that year. Furthermore, construction prices have gone up much more than other goods during that same time period.&nbsp;<\/span><\/p>\n\n\n\n<h2 class=\"wp-block-heading\"><span data-preserver-spaces=\"true\">Market Ramifications<\/span><\/h2>\n\n\n\n<p><span data-preserver-spaces=\"true\">As your Econ 101 textbook will tell you, all things being equal, when prices go up, demand goes down. Thus, it should not be surprising that Home Depot had the most disastrous quarter in its history at the beginning of this year.&nbsp;<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">As&nbsp;<\/span><em><span data-preserver-spaces=\"true\">Retail Brew<\/span><\/em><span data-preserver-spaces=\"true\">&nbsp;<\/span><a class=\"editor-rtfLink\" href=\"https:\/\/www.retailbrew.com\/stories\/2023\/06\/20\/home-improvement-inflation-interest-rates?mbcid=31844633.129178&amp;mblid=5f5be0050fd6&amp;mid=307589385e0e0137c5307f2d981d735d&amp;utm_campaign=rtb&amp;utm_medium=newsletter&amp;utm_source=morning_brew\" target=\"_blank\" rel=\"noopener\"><span data-preserver-spaces=\"true\">notes<\/span><\/a><span data-preserver-spaces=\"true\">, \u201cThe Home Depot last month missed revenue expectations in historic fashion\u2014it was the worst quarter for the company in 20 years as consumers did away with large home improvement projects.\u201d<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">In Q1, revenue dropped 4.2% year over year.<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">Lowe\u2019s\u2014Home Depot\u2019s primary competitor\u2014did better. Even still, according to the article, \u201cthe company lowered its outlook for the rest of the financial year.\u201d<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">What may be more concerning for the economy, on the whole, is how many homeowners intend to delay or scale back home improvement projects they were planning to do.&nbsp;<\/span><a class=\"editor-rtfLink\" href=\"https:\/\/www.businesswire.com\/news\/home\/20230417005162\/en\/Inflation-Is-Making-Home-Improvement-Projects-Less-Attainable-for-American-Homeowners\" target=\"_blank\" rel=\"noopener\"><span data-preserver-spaces=\"true\">According to a survey<\/span><\/a><span data-preserver-spaces=\"true\">&nbsp;by Discover Home Loans earlier this year, \u201dInflation is significantly impacting homeowners\u2019 desire to undertake home improvement projects, with 59% of survey respondents choosing to postpone their projects and 26% saying they will reduce the scope of their projects in the face of increased costs.\u201d<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">I suspect a survey of real estate investors might find a similar result.<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">We can definitely see this with regard to new construction, which is down. As the Census Bureau&nbsp;<\/span><a class=\"editor-rtfLink\" href=\"https:\/\/www.census.gov\/construction\/nrc\/pdf\/newresconst.pdf\" target=\"_blank\" rel=\"noopener\"><span data-preserver-spaces=\"true\">notes<\/span><\/a><span data-preserver-spaces=\"true\">, \u201cPrivately-owned housing units authorized by building permits in August were at a seasonally adjusted annual rate of 1,543,000. This is 6.9% above the revised July rate of 1,443,000, but is 2.7% below the August 2022 rate of 1,586,000.\u201d<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">This is actually quite a bit better than it was in January of this year (and better than I personally expected it to be). Still, it\u2019s\u00a0<\/span><a class=\"editor-rtfLink\" href=\"https:\/\/www.calculatedriskblog.com\/2023\/07\/housing-starts-decreased-sharply-to.html\" target=\"_blank\" rel=\"noopener\"><span data-preserver-spaces=\"true\">significantly below where it was when COVID hit<\/span><\/a><span data-preserver-spaces=\"true\">\u00a0and way below where it was before the Great Recession of 2008.<\/span><\/p>\n\n\n\n<figure class=\"wp-block-image size-full\"><img loading=\"lazy\" decoding=\"async\" width=\"1013\" height=\"683\" src=\"https:\/\/www.biggerpockets.com\/blog\/wp-content\/uploads\/2023\/09\/image2-1-1.jpg\" alt=\"Housing Starts, Single and 2+ Unit Structures (2000-2023) - Calculated Risk\" class=\"wp-image-158811\" title=\"\" srcset=\"https:\/\/www.biggerpockets.com\/blog\/wp-content\/uploads\/2023\/09\/image2-1-1.jpg 1013w, https:\/\/www.biggerpockets.com\/blog\/wp-content\/uploads\/2023\/09\/image2-1-1-300x202.jpg 300w, https:\/\/www.biggerpockets.com\/blog\/wp-content\/uploads\/2023\/09\/image2-1-1-768x518.jpg 768w\" sizes=\"auto, (max-width: 1013px) 100vw, 1013px\" \/><figcaption class=\"wp-element-caption\"><em>Housing Starts Monthly at Seasonally Adjusted Annual Rate, Single and 2+ Unit Structures (2000-2023) &#8211; <a class=\"editor-rtfLink\" href=\"https:\/\/www.calculatedriskblog.com\/2023\/07\/housing-starts-decreased-sharply-to.html\" target=\"_blank\" rel=\"noopener\"><span data-preserver-spaces=\"true\">Calculated Risk<\/span><\/a><\/em><\/figcaption><\/figure>\n\n\n\n<p><span data-preserver-spaces=\"true\">Given new construction is down and we had a housing shortage going into COVID, we&nbsp;<\/span><a class=\"editor-rtfLink\" href=\"https:\/\/www.nar.realtor\/research-and-statistics\/housing-statistics\/housing-shortage-tracker\" target=\"_blank\" rel=\"noopener\"><span data-preserver-spaces=\"true\">still have a housing shortage<\/span><\/a><span data-preserver-spaces=\"true\">. This is the main reason why there was (and will be)&nbsp;<\/span><a class=\"editor-rtfLink\" href=\"https:\/\/www.biggerpockets.com\/blog\/this-housing-market-isnt-like-2008-but-you-should-still-be-concerned\" target=\"_blank\" rel=\"noopener\"><span data-preserver-spaces=\"true\">no housing crash<\/span><\/a><span data-preserver-spaces=\"true\">. The lack of supply is buoying prices that would otherwise dip due to high interest rates and construction costs.&nbsp;<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">While this is mostly good news, given how expensive it is to buy and rehab a property, relatively stable prices make it all that much harder to find a good deal and for it to still be a good deal after having rehabbed it.<\/span><\/p>\n\n\n\n<h2 class=\"wp-block-heading\"><span data-preserver-spaces=\"true\">What Does This Mean for Real Estate Investors?<\/span><\/h2>\n\n\n\n<p><span data-preserver-spaces=\"true\">Delinquencies and foreclosures&nbsp;<\/span><a class=\"editor-rtfLink\" href=\"https:\/\/calculatedrisk.substack.com\/p\/q2-update-delinquencies-foreclosures-598\" target=\"_blank\" rel=\"noopener\"><span data-preserver-spaces=\"true\">have ticked up slightly<\/span><\/a><span data-preserver-spaces=\"true\">&nbsp;since their trough in mid-2022 but are still way below historical norms. And both sales prices and inventory&nbsp;<\/span><a class=\"editor-rtfLink\" href=\"https:\/\/calculatedrisk.substack.com\/p\/2nd-look-at-local-housing-markets-02e\" target=\"_blank\" rel=\"noopener\"><span data-preserver-spaces=\"true\">are starting to stabilize<\/span><\/a><span data-preserver-spaces=\"true\">.&nbsp;<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">The real estate market overall looks relatively healthy. There are still major issues in the U.S. economy that could lead to a recession or continued stagnation (high interest rates, low savings, massive federal debt), but at least the real estate market looks substantially more stable than it did six months ago.<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">That being said, interest rates are about as high as they\u2019ve been in my lifetime. The average rate on a five-year ARM&nbsp;<\/span><a class=\"editor-rtfLink\" href=\"https:\/\/www.nerdwallet.com\/mortgages\/mortgage-rates\" target=\"_blank\" rel=\"noopener\"><span data-preserver-spaces=\"true\">went over 8% last month<\/span><\/a><span data-preserver-spaces=\"true\">&nbsp;for the first time in my career. With rates so high, real estate prices only slightly below where they were in 2022, and, as we\u2019ve discussed, construction expenses being much higher than they were in 2021, it\u2019s very hard to see how the&nbsp;<\/span><a class=\"editor-rtfLink\" href=\"https:\/\/www.biggerpockets.com\/blog\/brrrr-pros-and-cons\" target=\"_blank\" rel=\"noopener\"><span data-preserver-spaces=\"true\">BRRRR strategy<\/span><\/a><span data-preserver-spaces=\"true\">&nbsp;can work consistently in this market.<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">Yes, we\u2019re still buying some holds here and there, but they\u2019re only the exceptional deals and, admittedly, mostly on the bet that rates will come down eventually. For that reason, as well as a general concern about the health of the American economy, we aren\u2019t buying aggressively to hold right now.<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">On the other hand, there are more&nbsp;<\/span><a class=\"editor-rtfLink\" href=\"https:\/\/www.biggerpockets.com\/blog\/distressed-property\" target=\"_blank\" rel=\"noopener\"><span data-preserver-spaces=\"true\">distressed properties<\/span><\/a><span data-preserver-spaces=\"true\">&nbsp;than there were a year ago. And while higher construction prices make rehabs more difficult, there are still plenty of buyers out there.&nbsp;<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">Therefore, flipping definitely works in this market. That said, I would shy away from large projects, given where construction prices are at.<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">For holds, though, you\u2019re going to have to bring\u00a0<\/span><a class=\"editor-rtfLink\" href=\"https:\/\/www.biggerpockets.com\/blog\/cash-transactions-now-making-up-a-third-of-sales\" target=\"_blank\" rel=\"noopener\"><span data-preserver-spaces=\"true\">cash<\/span><\/a><span data-preserver-spaces=\"true\">\u00a0to the table.
