{"id":173051,"date":"2024-06-05T07:03:45","date_gmt":"2024-06-05T13:03:45","guid":{"rendered":"https:\/\/www.biggerpockets.com\/blog\/?p=173051"},"modified":"2024-06-07T08:32:15","modified_gmt":"2024-06-07T14:32:15","slug":"disaster-that-is-canadian-real-estateand-lessons-from-it","status":"publish","type":"post","link":"https:\/\/www.biggerpockets.com\/blog\/disaster-that-is-canadian-real-estateand-lessons-from-it","title":{"rendered":"The Disaster That Is Canadian Real Estate\u2014and Lessons From It"},"content":{"rendered":"\n<p><em>This article originally appeared on the <\/em><a href=\"https:\/\/www.biggerpockets.com\/forums\/48\/topics\/1192357-the-disaster-that-is-canadian-real-estate-and-lessons-from-it\" target=\"_blank\"><em>Bigg<\/em><\/a><em><a href=\"https:\/\/www.biggerpockets.com\/forums\/48\/topics\/1192357-the-disaster-that-is-canadian-real-estate-and-lessons-from-it\" target=\"_blank\" rel=\"noreferrer noopener\">e<\/a><\/em><a href=\"https:\/\/www.biggerpockets.com\/forums\/48\/topics\/1192357-the-disaster-that-is-canadian-real-estate-and-lessons-from-it\" target=\"_blank\"><em>rPockets Forum<\/em><\/a><em>.<\/em><\/p>\n\n\n\n<p>I wanted to share something that has been going on in Canada, as I believe there are lessons for everyone, and I don\u2019t think this gets coverage at all in the United States.<\/p>\n\n\n\n<p>Interest rates have increased at the same crazy pace in Canada as in the U.S., but we are seeing unique negative consequences.<\/p>\n\n\n\n<h2 class=\"wp-block-heading\">Mortgage Financing Is Different<\/h2>\n\n\n\n<p>In Canada, we do not have 30-year fixed mortgages. We have fixed mortgages that can be amortized for 30 years, but typically, we can only lock them in for a maximum of five years. Once that term is up, you have to renew at the current rate.&nbsp;<\/p>\n\n\n\n<p>As this happens, people\u2019s mortgage payments have gone up somewhere around 60% in the worst-case scenarios. Our housing prices are also insanely high.<\/p>\n\n\n\n<p>We take adjustable rate mortgages at levels you would never see in the U.S. This happens because there are stiff penalties for breaking a fixed mortgage, where you owe all the missed interest to the bank. I do not believe the U.S. has these penalties, at least not in the same way. Going adjustable removes these penalties should you break an adjustable mortgage.&nbsp;<\/p>\n\n\n\n<h3 class=\"wp-block-heading\">Adjustable rate mortgages add even more uncertainty<\/h3>\n\n\n\n<p>Somewhere around a third of mortgages are adjustable. People on these mortgages had their payments go up automatically with every interest rate increase and saw cash flow completely wiped out. I had one go from $771 to $1,250 per month. Luckily, I still cash flow.&nbsp;<\/p>\n\n\n\n<p>In some of the adjustable products, the payment stays the same, but the principal-to-interest allocation changes to the point where people are only paying interest and are now in a negative amortization, where the amount they owe is actually going up. Not good!<\/p>\n\n\n\n<h2 class=\"wp-block-heading\">People Are Losing Money Left and Right<\/h2>\n\n\n\n<p>Prices have fallen 25% to 30% since the peak, most of which happened in 2022. People <a href=\"https:\/\/www.biggerpockets.com\/guides\/how-to-flip-houses\" target=\"_blank\" rel=\"noreferrer noopener\">flipping homes<\/a> instantly got crushed, and many people doing <a href=\"https:\/\/www.biggerpockets.com\/guides\/brrrr-method\" target=\"_blank\" rel=\"noreferrer noopener\">BRRRRs<\/a> ended up underwater in equity and monthly payments as rates increased. Places would no longer appraise.<\/p>\n\n\n\n<p>For example, in the Kitchener\/Waterloo market, average homes sold for nearly $1 million at the beginning of 2022\u2014nearly $200,000 above the average list price. Two years later, the average list price remains rather flat, but the average sale price is roughly equal to or slightly below the list price. In addition, the number of homes sold has declined by about half during this time.<\/p>\n\n\n\n<figure class=\"wp-block-image size-large\"><img loading=\"lazy\" decoding=\"async\" width=\"1017\" height=\"1024\" src=\"https:\/\/www.biggerpockets.com\/blog\/wp-content\/uploads\/2024\/06\/canadian-market-values-1017x1024.jpg\" alt=\"\" class=\"wp-image-173053\" title=\"\" srcset=\"https:\/\/www.biggerpockets.com\/blog\/wp-content\/uploads\/2024\/06\/canadian-market-values-1017x1024.jpg 1017w, https:\/\/www.biggerpockets.com\/blog\/wp-content\/uploads\/2024\/06\/canadian-market-values-298x300.jpg 298w, https:\/\/www.biggerpockets.com\/blog\/wp-content\/uploads\/2024\/06\/canadian-market-values-150x150.jpg 150w, https:\/\/www.biggerpockets.com\/blog\/wp-content\/uploads\/2024\/06\/canadian-market-values-768x773.jpg 768w, https:\/\/www.biggerpockets.com\/blog\/wp-content\/uploads\/2024\/06\/canadian-market-values-200x200.jpg 200w, https:\/\/www.biggerpockets.com\/blog\/wp-content\/uploads\/2024\/06\/canadian-market-values.jpg 1464w\" sizes=\"auto, (max-width: 1017px) 100vw, 1017px\" \/><figcaption class=\"wp-element-caption\"><em>Source: Tim Hong (Realtor) with the Waterloo Region Association of Realtors<\/em><\/figcaption><\/figure>\n\n\n\n<p>People cannot sell their homes easily either, as there has been a flood of inventory, seller expectations are still for yesterday\u2019s prices, and days on the market are through the roof.<\/p>\n\n\n\n<p>I personally know a number of people who have gone bankrupt, lost properties, and lost money in the six- or seven-figure range.<\/p>\n\n\n\n<p>People who purchased new construction years ago cannot close on their purchases, as they are now worth much less and can\u2019t afford the payments. This has been one of the biggest disasters. People are <a href=\"https:\/\/www.cbc.ca\/news\/canada\/toronto\/ontario-homebuyers-struggle-close-1.6685427\" target=\"_blank\" rel=\"noreferrer noopener\">walking away from six-figure deposits<\/a> they\u2019ve made over time. Almost every few weeks, there is a <a href=\"https:\/\/www.cp24.com\/news\/video-shows-massive-fire-that-destroyed-under-construction-homes-in-burlington-1.6671785\" target=\"_blank\" rel=\"noreferrer noopener\">news story<\/a> of new construction homes burning down, sometimes whole subdivisions.&nbsp;<\/p>\n\n\n\n<p>We don\u2019t fully know this backstory, but it wouldn\u2019t be surprising if people were trying to bide time as homes must be rebuilt.<\/p>\n\n\n\n<h2 class=\"wp-block-heading\">Final Thoughts<\/h2>\n\n\n\n<p>The downturn in Canada has largely been felt in Ontario and British Columbia. These two provinces account for over half the population, so I felt it was fair to write &#8220;Canadian Real Estate&#8221; in the title of my article. However, some people from smaller provinces correctly noted to me that they haven&#8217;t seen the kind of drops in price I talked about. The whole country, however, does feel the negative effect of not having long-term fixed mortgages like in the U.S.<\/p>\n\n\n\n<p>I decided to share this story, as I\u2019m sure anyone in the real estate world would find it interesting, and there are some takeaways from this.
