{"id":174843,"date":"2024-07-01T07:56:03","date_gmt":"2024-07-01T13:56:03","guid":{"rendered":"https:\/\/www.biggerpockets.com\/blog\/?p=174843"},"modified":"2024-07-28T06:35:52","modified_gmt":"2024-07-28T12:35:52","slug":"california-law-changes-disclosures-for-home-flippers","status":"publish","type":"post","link":"https:\/\/www.biggerpockets.com\/blog\/california-law-changes-disclosures-for-home-flippers","title":{"rendered":"A New California Law Just Increased Regulations On Home Flippers"},"content":{"rendered":"\n\n      <iframe loading=\"lazy\" frameborder=\"0\" height=\"200\" scrolling=\"no\" src=\"https:\/\/playlist.megaphone.fm\/?e=BIGPOC9273946887\" width=\"100%\"><\/iframe>\r\n  \n\n\n\n\n<p><span data-preserver-spaces=\"true\">You&#8217;ve probably heard of the term &#8220;lipstick on a pig.&#8221; In house-flipping parlance, it means doing <\/span><span data-preserver-spaces=\"true\">basic<\/span><span data-preserver-spaces=\"true\"> cosmetic upgrades that camouflage the underlying issues beneath the paint and Sheetrock.&nbsp;<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">California <\/span><a class=\"editor-rtfLink\" href=\"https:\/\/www.biggerpockets.com\/guides\/how-to-flip-houses\" target=\"_blank\" rel=\"noopener\"><span data-preserver-spaces=\"true\">house flippers<\/span><\/a><span data-preserver-spaces=\"true\"> will have to put their makeup away and bring out the heavy machinery because a new law\u2014<\/span><a class=\"editor-rtfLink\" href=\"https:\/\/leginfo.legislature.ca.gov\/faces\/billTextClient.xhtml?bill_id=202320240AB968\" target=\"_blank\" rel=\"noopener\"><span data-preserver-spaces=\"true\">Assembly Bill 968 (AB-968)<\/span><\/a><span data-preserver-spaces=\"true\">, effective July 1\u2014mandates a comprehensive disclosure of repairs and renovations from sellers who flip one-to-four-unit properties within 18 months of buying them. The intent is to protect buyers from undisclosed and unseen property conditions.&nbsp;<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">However, <\/span><span data-preserver-spaces=\"true\">it&#8217;s not just<\/span><span data-preserver-spaces=\"true\"> a comprehensive scope of work <\/span><span data-preserver-spaces=\"true\">that needs to be supplied<\/span><span data-preserver-spaces=\"true\">.<\/span><span data-preserver-spaces=\"true\"> The new law could have wider ramifications.<\/span><\/p>\n\n\n\n<h2 class=\"wp-block-heading\"><span data-preserver-spaces=\"true\">Key Provisions of AB-968<\/span><\/h2>\n\n\n\n<p><span data-preserver-spaces=\"true\">Single-family or small <\/span><a class=\"editor-rtfLink\" href=\"https:\/\/www.biggerpockets.com\/blog\/finding-multifamily-properties\" target=\"_blank\" rel=\"noopener\"><span data-preserver-spaces=\"true\">multifamily<\/span><\/a><span data-preserver-spaces=\"true\"> (under four units) house flippers need to be meticulous about their house-flipping work and who has done it. The <\/span><a class=\"editor-rtfLink\" href=\"https:\/\/www.car.org\/en\/riskmanagement\/qa\/New-Laws\/2024-New-Laws\" target=\"_blank\" rel=\"noopener\"><span data-preserver-spaces=\"true\">details the law requires<\/span><\/a><span data-preserver-spaces=\"true\"> are:<\/span><\/p>\n\n\n\n<ul class=\"wp-block-list\">\n<li><span data-preserver-spaces=\"true\">A record of all repairs, major and minor, that cost over $500<\/span>.<\/li>\n\n\n\n<li><span data-preserver-spaces=\"true\">A copy of all related permits<\/span>.<\/li>\n\n\n\n<li><span data-preserver-spaces=\"true\">If permits are unavailable, the seller must assist the buyer in obtaining them from associated third parties (usually the DOB at City Hall).<\/span><\/li>\n\n\n\n<li><span data-preserver-spaces=\"true\">The name of each contractor associated with each permit and their contact information.<\/span><\/li>\n<\/ul>\n\n\n\n<h2 class=\"wp-block-heading\"><span data-preserver-spaces=\"true\">How the New Law Will Impact Residential Flippers<\/span><\/h2>\n\n\n\n<p><span data-preserver-spaces=\"true\">Many house flippers take on general contracting work <\/span><span data-preserver-spaces=\"true\">themselves<\/span><span data-preserver-spaces=\"true\">, hiring subcontractors and paying cash for specific jobs, particularly unskilled labor. While they still might be able to get away with that, when it comes to more skilled work such as plumbing and electrical, everything needs to be by the book, with licensed contractors&#8217; permits and inspections. That means no hiring of undocumented workers, regardless of their skills.&nbsp;<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">The end result could increase costs and add extra time to a job<\/span><span data-preserver-spaces=\"true\">, <\/span><span data-preserver-spaces=\"true\">where speed is usually the <\/span><span data-preserver-spaces=\"true\">name of the game<\/span><span data-preserver-spaces=\"true\">.<\/span><\/p>\n\n\n\n<h2 class=\"wp-block-heading\"><span data-preserver-spaces=\"true\">Lawsuits and Compliance<\/span><\/h2>\n\n\n\n<p><span data-preserver-spaces=\"true\">Fines and lawsuits await sellers who fail to comply with AB-968. Should work be discovered that was not disclosed, or disclosed <\/span><span data-preserver-spaces=\"true\">work was not completed<\/span><span data-preserver-spaces=\"true\">, a buyer would have grounds for rescission of the sale and damages. So, trying to skirt the new law is not advisable.&nbsp;<\/span><\/p>\n\n\n\n<h2 class=\"wp-block-heading\"><span data-preserver-spaces=\"true\">Flippers Need to Lawyer Up<\/span><\/h2>\n\n\n\n<p><span data-preserver-spaces=\"true\">With the high price of California real estate, flippers shouldn&#8217;t leave anything to chance. The cost of <\/span><a class=\"editor-rtfLink\" href=\"https:\/\/www.biggerpockets.com\/blog\/why-you-need-a-real-estate-attorney\" target=\"_blank\" rel=\"noopener\"><span data-preserver-spaces=\"true\">hiring a lawyer<\/span><\/a><span data-preserver-spaces=\"true\"> is well worth ensuring a seller fully complies with the new laws when they list the house. Preparing disclosures, updating permits, and addressing possible issues before they arise means hiring a lawyer long before a house flip <\/span><span data-preserver-spaces=\"true\">is completed<\/span><span data-preserver-spaces=\"true\"> is a prudent move.&nbsp;<\/span><\/p>\n\n\n\n<h2 class=\"wp-block-heading\"><span data-preserver-spaces=\"true\">California Laws Are Targeting Flippers<\/span><\/h2>\n\n\n\n<p><span data-preserver-spaces=\"true\">Bill AB-968 comes hot on the heels of<\/span><a class=\"editor-rtfLink\" href=\"https:\/\/caanet.org\/failed-passage-25-tax-on-sale-of-recently-purchased-properties\/#:~:text=The%20anti-house%20flipping%20legislation,three%20years%20of%20buying%20it.\" target=\"_blank\" rel=\"noopener\"><span data-preserver-spaces=\"true\"> Assembly Bill 1771<\/span><\/a><span data-preserver-spaces=\"true\">, proposed in 2022 by Assemblymember Chris Ward (D-San Diego), in which house flippers could have been taxed 25% of their profit under the California Speculation Act. The bill ultimately failed to advance from the Assembly Revenue and Taxation Committee. The additional tax revenue would have gone to the newly created Speculation Recapture Community Reinvestment Fund and used for local governments for such expenditures as schools, affordable housing, infrastructure, and transportation.<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">&#8220;We&#8217;ve heard of people getting into their first home getting beat by cash offers&#8221; from investors,<\/span><a class=\"editor-rtfLink\" href=\"https:\/\/www.latimes.com\/business\/real-estate\/story\/2022-03-10\/assembly-bill-would-tax-housing-speculation-flippers\" target=\"_blank\" rel=\"noopener\"><span data-preserver-spaces=\"true\"> Ward said<\/span><\/a><span data-preserver-spaces=\"true\"> at the time. \u201cWhen investors fall out of the buying pool, that will give regular homebuyers a chance to buy a home.\u201d<\/span><\/p>\n\n\n\n<h2 class=\"wp-block-heading\"><span data-preserver-spaces=\"true\">Supply Is a Major Issue<\/span><\/h2>\n\n\n\n<p><span data-preserver-spaces=\"true\">California&#8217;s contentious relationship with house flipping points toward a more significant issue <\/span><span data-preserver-spaces=\"true\">in the state<\/span><span data-preserver-spaces=\"true\">: a chronic shortage of houses. In recent elections, voters overwhelmingly supported the construction of new homes across the state, but <\/span><a class=\"editor-rtfLink\" href=\"https:\/\/labusinesscouncil.org\/wp-content\/uploads\/2024\/04\/FINAL-TOPLINES-LABC-Housing-Affordability.pdf\" target=\"_blank\" rel=\"noopener\"><span data-preserver-spaces=\"true\">a recent poll<\/span><\/a><span data-preserver-spaces=\"true\"> found that most people surveyed in Los Angeles remained skeptical about its effect on easing housing pressures. When asked what they thought the effect new housing built in their neighborhood would have, 49% agreed with the statement: \u201cIt will drive up the cost of housing and push residents out.\u201d&nbsp;&nbsp;<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">The poll, known as the 2024 LABC Institute Housing Affordability Survey in Partnership with the<\/span> <em><a class=\"editor-rtfLink\" href=\"https:\/\/www.yahoo.com\/news\/los-angeles-voters-want-more-100022413.html\" target=\"_blank\" rel=\"noopener\"><span data-preserver-spaces=\"true\">Los Angeles Times<\/span><\/a><\/em><span data-preserver-spaces=\"true\">, surveyed 600 registered voters in LA between April 3 and 7. Results showed those surveyed overwhelmingly backed substantially increasing homebuilding in the city, with 8 in 10 surveyed favoring the construction of income-restricted affordable housing generally and apartments for veterans, public service workers, low-income seniors, and low-income families with children.<\/span><\/p>\n\n\n\n<h2 class=\"wp-block-heading\"><span data-preserver-spaces=\"true\">California Is Fertile Soil for House Flippers<\/span><\/h2>\n\n\n\n<p><span data-preserver-spaces=\"true\">According to <\/span><a class=\"editor-rtfLink\" href=\"https:\/\/finance.yahoo.com\/news\/state-house-flippers-paradise-20-161855948.html?_fsig=tikYfxjVZ7X.wf65C.ZD4Q--~A\" target=\"_blank\" rel=\"noopener\"><span data-preserver-spaces=\"true\">a study from Highland Cabinetry<\/span><\/a><span data-preserver-spaces=\"true\">, California ranks seventh in the nation for the most profitable states to flip a home, with an average remodeling price of $83,382. The national average is $67,791.<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">&#8220;The latest numbers show that investors still face an uphill climb to clear significant profits after expenses,&#8221; ATTOM CEO Rob Barber said in a press release regarding the organization\u2019s 2024 US Home Flipping Report. &#8220;They, like others, also face tenuous times amid a housing market boom that&#8217;s cooled down over the past year. But we now have a year&#8217;s worth of a trend showing that things have started to turn around for the flipping industry, with clear signs of increasing interest flowing into the market.&#8221;&nbsp;<\/span><\/p>\n\n\n\n<h2 class=\"wp-block-heading\"><span data-preserver-spaces=\"true\">LA&#8217;s \u201cMansion Tax\u201d <\/span><span data-preserver-spaces=\"true\">Hurt the Bottom Line for<\/span><span data-preserver-spaces=\"true\"> Luxury Flippers, But Has It Helped the Housing Crisis?<\/span><span data-preserver-spaces=\"true\">&nbsp;<\/span><\/h2>\n\n\n\n<p><span data-preserver-spaces=\"true\">Like New York, Los Angeles imposes a \u201cmansion tax\u201d\u2014formerly known as Measure UL\u2014of 4% on all sales above $5 million and 5.5% on sales above $10 million. However, unlike LA, New York&#8217;s mansion tax starts at 1% on sales of over $1 million.&nbsp;<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">While the mansion tax is unlikely to directly affect flippers buying homes that first-time homebuyers would compete for, the proceeds from the tax directly address LA&#8217;s housing crisis. Measure ULA has raised roughly <\/span><a class=\"editor-rtfLink\" href=\"https:\/\/www.latimes.com\/california\/story\/2024-04-01\/a-year-into-the-mansion-tax-l-a-s-luxury-market-hasnt-quite-recovered\" target=\"_blank\" rel=\"noopener\"><span data-preserver-spaces=\"true\">$215 million<\/span><\/a><span data-preserver-spaces=\"true\"> in its first year, according to the LA Housing Department.<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">It has been a contentious issue among LA&#8217;s real estate pros, who have claimed that it has hurt all elements of development, including multifamily developments and commercial properties\u2014as it <\/span><span data-preserver-spaces=\"true\">is levied<\/span><span data-preserver-spaces=\"true\"> on all sales above $5 million\u2014which ironically could help ease the housing crisis.<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">&#8220;My clients are leaving LA,&#8221; said Jason Oppenheim, a luxury real estate agent who stars in the real estate reality show <\/span><em><span data-preserver-spaces=\"true\">Selling Sunset<\/span><\/em><span data-preserver-spaces=\"true\">, in an interview with the<\/span><em><span data-preserver-spaces=\"true\"> Los Angeles Times<\/span><\/em><span data-preserver-spaces=\"true\">. &#8220;We can&#8217;t keep pushing the wealthy out of our city. This tax has not had the <\/span><span data-preserver-spaces=\"true\">effect that <\/span><span data-preserver-spaces=\"true\">was promised<\/span><span data-preserver-spaces=\"true\">, and it&#8217;s time for everyone to put aside their egos and realize this was a mistake.&#8221; <\/span><span data-preserver-spaces=\"true\">A spate of<\/span><span data-preserver-spaces=\"true\"> celebrities sold their LA homes before the tax took effect, including <\/span><a class=\"editor-rtfLink\" href=\"https:\/\/www.latimes.com\/california\/story\/2023-02-21\/mark-wahlberg-sells-lavish-beverly-park-mega-mansion-for-55-million\" target=\"_blank\" rel=\"noopener\"><span data-preserver-spaces=\"true\">Mark Wahlberg<\/span><\/a><span data-preserver-spaces=\"true\">, <\/span><a class=\"editor-rtfLink\" href=\"https:\/\/www.latimes.com\/business\/real-estate\/story\/2022-02-25\/sylvester-stallone-sells-beverly-park-mansion-for-58-million-a-deep-discount\" target=\"_blank\" rel=\"noopener\"><span data-preserver-spaces=\"true\">Sylvester Stallone<\/span><\/a><span data-preserver-spaces=\"true\">, and<\/span><a class=\"editor-rtfLink\" href=\"https:\/\/www.latimes.com\/california\/story\/2023-04-03\/la-me-brad-pitt-hollywood-hills-home\" target=\"_blank\" rel=\"noopener\"><span data-preserver-spaces=\"true\"> Brad Pitt<\/span><\/a><span data-preserver-spaces=\"true\">.<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">It&#8217;s estimated<\/span><span data-preserver-spaces=\"true\"> that the mansion tax will net the city around $300 million this financial year. &#8220;Despite litigation, despite the chilled market, despite the wealth defense industry designed to help the rich protect their money from taxes, that&#8217;s $300 million for housing and homelessness initiatives,&#8221; said Greg Good, a senior advisor on policy and external affairs for the LA Housing Department, to the <\/span><em><span data-preserver-spaces=\"true\">Los Angeles Times<\/span><\/em><span data-preserver-spaces=\"true\">.<\/span><\/p>\n\n\n\n<h2 class=\"wp-block-heading\"><span data-preserver-spaces=\"true\">Final Thoughts<\/span><\/h2>\n\n\n\n<p><span data-preserver-spaces=\"true\">It seems pretty <\/span><span data-preserver-spaces=\"true\">obvious<\/span><span data-preserver-spaces=\"true\"> that the<\/span><span data-preserver-spaces=\"true\"> city of Los Angeles and elsewhere should add some nuance to their tax laws.<\/span><span data-preserver-spaces=\"true\"> Enabling sellers of multiunit apartment buildings who agree to build more <\/span><span data-preserver-spaces=\"true\">apartment buildings<\/span><span data-preserver-spaces=\"true\">, possibly through a <\/span><a class=\"editor-rtfLink\" href=\"https:\/\/www.biggerpockets.com\/blog\/1031-exchange\" target=\"_blank\" rel=\"noopener\"><span data-preserver-spaces=\"true\">1031 exchange<\/span><\/a><span data-preserver-spaces=\"true\">, to be spared the mansion tax seems logical.&nbsp;<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">The new house-flipping mandate <\/span><span data-preserver-spaces=\"true\">only<\/span><span data-preserver-spaces=\"true\"> reinforces what should be supplied in the sales disclosure anyway. Being forced to name contractors eliminates, to a certain extent, unlicensed contractors working under the table for cash, which could undoubtedly hinder the bottom line for smaller flippers and bring cash workers into the tax system.&nbsp;<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">The obvious workaround is to have a licensed contractor sign off on the job for a fee, which is nothing new.
