Advice for Win-Win Deals - Investor has 10% Preferred Return

Hey BiggerPockets community,

I’m in the early stages of building a real estate investment partnership with a silent investor. He’s willing to put up the capital, and in return he’s looking for a 10% preferred return annually on his investment. Beyond that, he’s open to working with me on additional deals if this first one goes well.

Here’s the setup:

  • He’s 100% funding the acquisition and rehab.
  • I’m the active partner: sourcing the deals, managing any contractors/tenants, overseeing everything.
  • His only ask is that he gets at least a 10% return on his money.
  • I want to make sure I don’t break his trust—I'm grateful for the opportunity and I take it seriously.
  • At the same time, I want to structure it so we both make good money and ideally roll profits into future deals for long-term growth that sets us/our families up for success.

Where I need advice:

  1. What’s the best way to structure this to ensure he gets his 10% preferred return and there’s still meaningful profit left for both of us?
  2. Should we include some kind of profit split after the preferred return? If so, what’s a fair range?
  3. What do you think the best strategy would be for the 1st deal? (Michigan market; Lansing, Grand Rapids, Detroit, Upper Peninsula, etc)
  4. After the 1st; do you find it best to stick with one approach for a while or diversify right away?

I’m committed to doing this right—for him, for me, and for the long term. Any experience, sample structures, starting points or warnings you can share would really help.

Thanks in advance!

    Advice:

1 - The structure depends on the strategy.  There are many you can use here that would guarantee that 10% return.

2 - Why?  If they are happy with the 10%, then stick with that.  Don't open up a can of worms for future deals where there may only be that 10% available to them.

3 - There is no one predetermined answer here.  You pick the strategy at the time you make the offer.  The offer and the strategy are part of the whole.  You can go in using one strategy (not a good idea), but that limits you on the number of properties that would work for the strategy.  Find the markets, the specific micro-markets, that work based on number$ with dollars signs in front, that work because of a specific strategy you apply to it.

4 - See all of the 3 answers above, and link them together for th advice for this question.

    @Alec Perron

That's awesome that you have a PML partner like this! There are tons of ways to structure this, but to keep it simple, here are my thoughts.

    * 10% return is a good return for a money lender. If they are ok with that, don't complicate it with also adding a profit share. If they want a profit share, then maybe discuss lowering your 'Preferred Return' and then including a separate profit share.

*If you're going to offer a true 'Preferred Return' and possible profit split, you should really have an attorney whip up your lending docs. If your investor is fine with a simple Promissory Note at a simple interest (Monthly I/O payments or Accumulating) then you can find some fairly standard Promissory Note templates online.

    * I would stick with LOCAL investments if you're the active investor. Just my opinion. I consider local within a 30 minute drive.

If you haven't before, you should really stop into one of our Lansing REI meetups that we hold twice a month. Tons of knowledge in the room. You can find the group on FB at 'Achieve Real Estate Investors' (Picture is the monopoly houses).
