On phantom income

On phantom income

I am considering investing in a small syndication (<$5M) and am reviewing the Private Placement Memorandum, there is a disclosed risk of phantom income.

Questions:

  1. How likely is this, really?

  2. I have read that some partnerships have a mandatory tax distribution clause that attempts to cover this. Would that be an unusual ask?

  3. Some background: the operator has some solid numbers with projected paper losses for at least a couple years which lines up with what I have read here about how these things typically go.

I wouldn’t assume phantom income is going to be a major problem just because it’s disclosed in the PPM. If they’re showing paper losses for the first couple of years, that would generally give me some comfort, but I’d want to understand what happens if the projections don’t play out. I’d definitely ask about the tax distribution provision. It’s a reasonable question, especially if the partnership could allocate taxable income without distributing enough cash to cover the tax. I’d want to know exactly when it applies and whether the operator has discretion over it. For me, this comes back to underwriting the deal conservatively. I’d rather understand the worst-case tax situation upfront than assume the projected losses will protect me.
