When I have rented apartments the landlords allowed for an accent wall to be painted - at their expense.  I would offer something similar - but only if you are getting market rates for the place.  

In this case it's difficult because they have given you an ultimatum.  Also consider how good of a tenant this person has been.  You want to renew, so it surprises me that this sort of behavior just surfaced.  That sets the wrong tone.  

I would paint offer an accent wall upon renewal with the raised rent for a good tenant.

@Tony Farese It may depend on your market.  I pay around $400 in Northern Virginia and I have an inspector that I prefer to use.  They are not all the same - so you may ask for a reference from someone in your area.
